What you don't see while a repair install or a parallel installation (Windows
being installed over itself as some would say) is being performed is that there is
a whole fresh install of Windows going on. The old install is never actually "repaired".
So a new Windows directory is created, hence Windows1 when Windows already exists.
If Windows1 was the original, then just Windows would be created.
In a repair, the old registry entries, apps and everything needed to recreate
the old environment and your data is ported over to the new install, the old install
then deleted. Something went awry or was stopped before the process could be completed.
If someone tried to repair over an OEM with another disc, then (as MS warns in a
KB article) bad things can happen. Then there are the cases where corrupted data
is populated from the old install, corrupting the new install, and you end up just
wiping and installing clean.
So you were lucky on this one, besides it being a learning experience. :-)
